Host states, on the other hand, must preserve their sovereign right to update laws, elevate environmental standards, collect taxes, or respond to public emergencies. Without this flexibility, governments risk being sued for ordinary, good-faith public interest decisions.

Key Treaty Standards in Conflict

Three main international agreement rules create the biggest conflicts between governments and foreign investors:

1. Fair and Equitable Treatment (FET)

Investors often use this rule when laws change, claiming they expected stable rules. However, recent rulings clarify that governments have the right to update their laws as public needs change.

2. Indirect Expropriation vs. Police Powers

If a new rule severely damages an investor’s profit without taking physical ownership, it can count as expropriation. However, under the “police powers” rule, fair laws passed to protect public health, safety, or the environment do not require paying compensation, even if the business loses money.

3. Non-Discrimination Clauses

Host countries must treat foreign investors the same as local businesses or investors from other countries. Health and environmental regulations must be applied fairly and equally to everyone so they aren’t used as hidden protection for local companies.

Flaws of First-Generation BITs

First-generation BITs drafted in the 1980s and 1990s focused almost exclusively on capital protection:

1. Vague Statutory Terms

Key provisions such as “fair and equitable treatment” and “expropriation” were left open-ended without explicit definitions or exceptions.

2. Asymmetric Obligations

Treaties imposed binding legal duties on host states while placing virtually no operational, environmental, or social obligations on foreign investors.

3. Regulatory Chill

The potential threat of expensive, prolonged ISDS claims led several host states—particularly developing nations—to delay, amend, or abandon necessary public welfare legislation.

Restoring Balance in Modern International Investment Law

Modern investment treaties and model agreements try to restore balance between protecting foreign investors and protecting the rights of host states. They do this in several clear ways:

1. Right to Regulate Clauses

Newer treaties openly state that a country has the sovereign right to make laws and take actions for genuine public purposes (for example, CETA – Comprehensive Economic and Trade Agreement between Canada and the European Union, USMCA – United States–Mexico–Canada Agreement, and India’s Model BIT – India’s Model Bilateral Investment Treaty).

2. General Exceptions

Following the model of GATT (General Agreement on Tariffs and Trade) Article XX, these clauses allow a country to take necessary steps to protect human, animal or plant life or to conserve natural resources.

3. Clearer Expropriation Rules

Modern treaty clauses usually state that normal, fair measures taken by a government for public welfare — such as protecting health, the environment or safety — do not amount to indirect expropriation, unless the measure is clearly excessive. ‘Expropriation’ means when a government takes away or severely interferes with a private person’s or company’s property or investment.

4. Duties of Investors

Treaties now place responsibilities on investors. They are expected to follow the host country’s laws, anti-corruption rules, human rights standards, and Environmental, Social and Governance (ESG) requirements.

5. Reforms in Dispute Settlement (ISDS)

To make Investor-State Dispute Settlement (ISDS) fairer, bodies like the United Nations Commission on International Trade Law (UNCITRAL) and the International Centre for Settlement of Investment Disputes (ICSID) are advancing key reforms. These updates focus on boosting procedural transparency, introducing an appellate mechanism or a permanent Multilateral Investment Court, and requiring investors to attempt resolution in local domestic courts before escalating to international arbitration.

Conclusion: The Future of International Investment Law

Traditional BITs focused mainly on giving strong protection to foreign investors and left little room for host states to regulate. Modern IIAs try to strike a better balance. They still protect legitimate foreign investment, but they also clearly protect the host state’s right to regulate in the public interest. They do this by narrowing broad standards of protection, placing duties on investors, and reforming the dispute settlement system.

A Study On International Investment And State Dispute Settlement

Legal and Procedural Mandates for Serving Takedown Notices

Dubai Court Upholds Investor Rights: Investment Agreement Cancelled, Funds Recovered & Compensation Awarded

International Aspects of VVIP Security: Protocols, Challenges, and Legal Frameworks

UAE Business Law 2026: Complete Legal Guide for Foreign Investors & Companies

International Investment Law: Balancing Investor Protection and State Regulatory Powers International Investment Law grew mainly to protect foreign investors from unfair treatment, asset seizure, and arbitrary state actions.
